Slightly better outlook, but wide variations

Regional Network contacts expect some increase in overall activity in 2023 Q2, with a further pick-up in Q3. In most sectors, developments are more favourable than contacts expected in the previous survey, but there is still considerable cross-sector variation. Fewer contacts report capacity constraints, and recruitment difficulties have eased. Contacts expect annual wage growth of 5.4% in 2023, which is substantially higher than the February estimate. At the same time, contacts report reduced profitability in Q2 compared with the same time in 2022.

Higher-than-expected activity

In this survey, contacts report somewhat higher activity in Q2 (Chart 1), an improvement on the expectations in February, when contacts expected a stable level of activity (Chart 2). The improvement largely reflects a sharp rise among oil services contacts but also a moderate rise among other services. In addition, activity is increasing somewhat among manufacturing contacts. On the other hand, the decline in activity in construction is accelerating, and sales volumes in retail trade are falling. The weak krone is helping boost tourism and improve Norwegian firms’ competitiveness. At the same time, the krone depreciation is pushing up costs and prices in the Norwegian market. Contacts expect overall activity growth to pick up slightly in Q3, with oil services expecting the strongest growth, but manufacturing and services contacts also expect rising growth. Both construction and retail trade contacts expect activity to continue to decline in Q3.

Increased tourism

Household demand for services continues to rise, with contacts expecting a faster pick-up in demand ahead. The weak krone has already led to increased tourism, and contacts expect that it will boost the popularity of Norway as a holiday destination this summer. Contacts also report that there continues to be a pent-up demand for social events and experiences. Contacts therefore expect that higher living costs will dampen goods consumption to a greater extent than services consumption. Nevertheless, a number of contacts point out that households have become more cost-conscious, and some report that households are cutting fixed expenses such as subscriptions and memberships. Retail trade enterprises, on the other hand, have reported reduced sales volumes since the beginning of 2022, and they also expect a decline in sales volumes in this survey. The decline is broadly based across a range of goods, and more than half of the contacts expect turnover volume to fall in Q2, while only a few contacts expect a rise. In most retail trade segments, customers are shifting towards more reasonably priced alternatives. Contacts expect turnover volume to continue to decline in Q3 owing to high inflation and higher interest payments.

Activity among commercial services enterprises is edging up from Q2. Contacts report a sharp rise in demand from the energy sector. An increased focus on sustainability and energy transition is also pushing up demand for consultancy services. For some contacts, the weak krone is helping strengthen international competitiveness. In the business sector, spending on employee activities is rising and hotels and restaurants, for example, report higher activity and increased occupancy. At the same time, the introduction of new and stricter rules for the use of contract personnel from 1 April has reduced activity considerably for most staffing agencies. Some consultancy firms also report that this has reduced demand for their services. A number of contacts point out that customers are uncertain about how to adjust to the new legislation and that this has had a dampening effect on demand despite the transitional rules that apply until 1 July 2023. A number of contacts expect that this uncertainty will diminish ahead and that the steepest decline in demand will be in Q2. Some contacts report that customers are deferring development projects owing to a large increase in their own costs. Architects and others who work on construction projects have also reduced activity in Q2. In the period ahead, services contacts expect rising activity growth overall, partly reflecting strong order intake among some contacts but also expectations of a less pronounced decline in activity ahead among the weakest performing contacts.

Falling construction activity

In construction, activity began to decline in Q1, with the decline accelerating in Q2. Many contacts are still working on previously awarded contracts, but the reduction in order backlogs indicates a faster decline ahead. Commercial and residential building starts are falling sharply. In addition, many public construction projects have been postponed owing to high construction costs. On the other hand, contacts report an increase in new orders related to public infrastructure projects. Higher investment levels in manufacturing in isolation are lifting construction activity. In addition, the pace of activity has picked up in rehabilitation, conversion and extension projects, partly because some maintenance projects were postponed during the pandemic. Furthermore, the change of use of office premises entails a need for adaptations. Moreover, high electricity prices are pushing up demand for more energy-efficient buildings.

Among manufacturing contacts, activity has increased from 2023 Q1 to Q2, and contacts expect activity to pick up further in Q3. The rise in output is most pronounced in the export market, which is being boosted in particular by high demand related to energy production. Contacts also report strong growth in demand for defence equipment. Strong growth in these areas is also lifting activity among Norwegian subcontractors, and the weak krone is strengthening Norwegian firms’ competitiveness. Furthermore, contacts are facing higher demand from the fishing and aquaculture sector. The decision on the resource rent tax was made towards the end of the survey period and is therefore not really reflected in the interviews. Nevertheless, overall manufacturing growth is being dampened by lower demand for building materials owing to reduced construction activity.

Activity growth in oil services is picking up, and contacts expect activity to increase even further in 2023 Q3. Growth is most pronounced in the domestic market, where activity is being pulled up by the petroleum tax package. Despite the slight decline in energy prices recently, willingness to invest in oil and gas extraction remains substantial. On the other hand, the fact that drilling activity on the Norwegian shelf is fairly stable is dampening growth. Some contacts also point out that oil companies have recently postponed projects that would have been too costly to complete. While contacts do not expect this to weigh on growth in the coming quarters, it may curb growth slightly further ahead.

Weak investment growth

Contacts as a whole are planning to invest slightly more in 2023 than in 2022, and plans are little changed from the previous survey. Contacts expect investment growth to pick up a little in 2024, although expectations for 2024 have been revised down from February. A number of contacts are postponing new investment projects, citing higher investment costs owing to the krone exchange rate. Supply challenges relating to cars and machinery, for example, in previous years, is boosting investment among some enterprises in 2023. Some contacts point out that orders from as far back as 2021 will be delivered in 2023. Oil services and manufacturing contacts are planning for a considerably higher level of investment in 2023. Investment growth in oil services will be largely related to increased production, while investment in environmental measures and energy transition is pushing up manufacturing investment. Retail trade contacts are planning to cut investment in 2023 owing to lower activity and reduced profitability. Services contacts expect a slight reduction in 2023. A decline in commercial building construction in particular is having a dampening effect on services investment

Higher employment

Employment is rising and has picked up pace since the previous survey. Employment is being pushed up by a sharp increase in staffing in oil services and by increased employment among contacts in services and manufacturing. Construction contacts are reducing staffing, albeit by far less than suggested by the decline in activity. A number of construction contacts point to the need for higher staffing in their own enterprises because of legislation related to the use of contract personnel. In addition, a number of contacts expect an increase in orders slightly further ahead, and fear recruitment difficulties if substantial staff reductions are made now. Retail trade contacts expect a slight decline in 2023 Q2 and fairly stable developments thereafter.

The share of contacts reporting capacity constraints peaked in 2022 Q1 but has since declined (Chart 3). On the whole, this share has fallen further in this survey. Construction and retail trade are contributing most to the decline (Chart 4). The decline in these sectors largely reflects a sharper fall in activity among contacts compared with staffing. In other sectors, the share reporting capacity constraints is little changed. Slightly fewer enterprises report recruitment difficulties, and the decline is broadly based. When the labour market was at its tightest at the beginning of 2022, recruitment difficulties were most pronounced in the tourism sector, and enterprises also faced digital skills shortages. Now, only a few enterprises in the tourism industry report labour shortages, and contacts report that it has become easier to recruit IT personnel. The indicator for capacity utilisation is lower than its pre-pandemic level, while the indicator for labour shortages still remains slightly above. Both indicators are higher than their historical averages.

Contacts expect annual wage growth of 5.4% in 2023 (Chart 5), which is considerably higher than the estimate from the previous survey. A majority of contacts refer to the wage settlement earlier in spring. At the same time, contacts point out that inflation has since picked up and they expect that this, together with low unemployment, will push up wage growth further. Services and oil service contacts report the highest estimate, at 5.5%, while retail trade reported the lowest, at 5.2%. Enterprises have also revised up their estimate for wage growth in 2024, a rise of 4.4%. The upward revision primarily reflects high inflation.

Reduced profitability

Profitability among contacts is slightly weaker than a year ago (Chart 6). The decline is being driven primarily by the sharp rise in costs, and some contacts point out that high wage growth will affect the current quarter. Construction and retail trade contacts report the steepest fall in profitability. In these sectors, lower activity levels than in 2022 are squeezing margins. In this survey’s special topic, contacts were asked about their cost expectations in 2023 Q2 and Q3. Responses indicate that costs will increase more in Q2 than in Q3 (Chart 7). In particular, labour costs and the krone depreciation pull up costs between 2023 Q1 and Q2. At the same time, almost half of the contacts report that they are changing prices more frequently than before the pandemic (Chart 8). Six out of ten household-oriented contacts report that they are changing prices more frequently, and two out of ten report that they are changing prices much more frequently. Only a few report that they are changing prices less frequently. Contacts were also asked about how quickly the changes in the krone exchange rate will affect their selling prices. Contacts were also asked this question at the beginning of 2016. Retail trade contacts’ responses suggest that the exchange rate is now more rapidly affecting retail trade prices than in 2016 (Chart 9). The majority of retail trade contacts report that the exchange rate is passing through to selling prices with a lag of between three and six months. Just under 15% of contacts report an even faster pass-through, while around just as many report that it takes around a year.

Most favourable economic situation in western Norway

Beginning with the previous survey, contacts are asked, on a scale from -3 to +3, how they would rate the economic situation of their enterprise in terms of demand, profitability and prospects. A value of zero indicates a normal situation. The regional indicator is an average of the responses in the individual region. Differences across regions are relatively minor. As in the previous survey, contacts in the region South-West have the highest positive average, at 0.6. Also in the regions North-West and South, contacts are more optimistic than in the rest of the country, with an average of 0.4 and 0.3, respectively. In western and southern Norway, high activity and large energy sector investment projects are having a strong impact on the economy. As in the previous survey, the most pessimistic contacts are in the regions Inland and East, with an average of -0.5 and -0.2, respectively. In these regions, the decline in retail trade and construction-related enterprises is having a dampening effect on the economy. In the region Inland, the average of the responses is slightly lower than in the previous survey, which indicates a deterioration of the situation in this part of the country.
